It also has a windows client application that can be controlled though windows messages and command files, therefore is great for developing other applications and controlling remotely.

It's messed up that we had to go through all this trouble but at least it works. I also hear that the vista version of WMP 11 will allow movies to stream to the 360. Doubt it will allow divx but once they open up streams from something other than MCE I bet people will crack that real fast.

So can somebody please explain to me why I have to have a seperate PC dedicated to "Windows Media Center" to do this? Are there actually people who waste so much hardware just to run their home theater? What a joke.

This is, essentially, re-encoding a video for a general-purpose computing platform because that computing platform is locked down.
You know the ironic thing? The 360 itself could do a much better job at transcoding from Divx to WMV than any current PC can. Except if you could do that, you wouldn't need to transcode the video, because you could just decode it in the first place.
One major obstacle I see with this method is that the transcode process (divx -> WMV), which must be done on the PC, requires a lot of processing power. Higher end PCs should be able to do it in realtime at DVD resolutions, but forget about midrange computers. Why would you need the DVD player to encode to WMV in real time? any DivX compatible DVD player will play DivX content, which the Xbox 360 cannot do, that is why the need to transcode into the WMV format.
