While he's taking a dump, he's thinking, "WTF, I gotta do something with that leg." On the toilet paper is written, 'Just add water'. So he adds some water. And gets some ***** kids all a sudden. His kids find a door and go through it. It's a secret door. Stomach is covered up in bed having frightening thoughts. He thinks he might kill himself, but he already did kill himself, and that's why he's just stomach. But then he remembers why he did it. All a sudden his kids turn to demons. The demons surround him: the demons that came from his kids, that came from his leg after he added water.

Correct me if I'm wrong but it looks like he used the pocket knife to carve out a new niche for himself and have some fun (removes himself from his inhibitions, judging by the next scene where he's smoking a joint and drinking alcohol). He ends up a hollow human being who screws up and ends up with kids he isn't ready for. His kids go out and would appear to follow his footsteps, turning a bit wild, and he can't deal with it, so he tries to turn back into the man he was before. In the end he realizes the closest he can come to fixing his mistakes in life are through raising his kids correctly.
