engadget.com — By installing a small, hidden channel on a system, this package blesses the console with a libdi file (DVD access library), and allows you to watch your favorite videos with the MPlayer application, an open source media player.

I'm not sure I buy this $10-15 argument, I remember back when pretty much every DVD sold included a software player on it. For Nintendo I think its just a matter of principle, they don't want to be paying any money to either Sony or Microsoft, both of whom would financially benefit if Nintendo started including DVD playback. I don't think this is about DVD patents, they already have the drives in the system, and they also have mpeg2 support for fmvs in game. I think this is totally about Nintendo not wanting to pay the DVD CCA.Same reason Nintendo didn't go with CDs in the mid 90s, if they had they would have been paying money on every game, and every system to companies that were in direct comeptition with them in the console market.

Wii still uses DVDs, just no DVD playback. Sega was at a disk-space disadvantage (1.2 GB propriety disk vs 4.7 GB DVD). It's not really at any more of a disadvantage than the 360 in that regard, unless you look specifically at the ability to watch movies on your console.
