It would be pretty easy for two people to exploit this. Each person signs up for paypal with their credit card and they send money back and forth to each other for "purchases." Is this against any kind of laws that I'm unaware of?

Wouldn't be against the law I'm aware of. In order to accept credit card payments using Paypal you have to have a business account. Paypal takes a fee for each transaction in these cases and that could add up quickly.
