They were bred to have the funny coat to help them keep warm in freezing water. They were then bred down into miniatures for use in truffle hunting, so they would be less likely to damage the truffles when digging them up.
It was only after this that the dog became very popular with French aristocracy, who spent all of their time primping up their pets. They were the ones who bred the toy variety. And yes, the dogs did, due to their supposed high intelligence, find a place in the circus.
There's no law saying you have to give a Poodle the funny haircut. They will just have the unique shaggy fur, and nothing more. Also the ones you see in dog shows are trained to walk like that. Normally they walk like any other dog. I don't think in their natral form they look gay.
